Valuations have compressed significantly over the past year, yet equity returns have remained strong, a departure from typical market behavior. This orderly de-rating, with the S&P 500's forward P/E falling from 23x to 19x, is attributed to surging earnings providing a cushion against rising rates and other pressures.
Five factors are driving this: higher real yields, a stall in equity buybacks increasing net capital supply, a market shift towards more capital-intensive businesses, questions around earnings sustainability and cyclicality, and growing geopolitical uncertainty. These elements collectively justify lower multiples by increasing the perceived risk premium without causing a broad market sell-off.
We should monitor interest rates closely, as further increases could threaten equity valuations. The market's current resilience suggests a continued appetite for risk assets, but the sustainability of earnings remains a key question.
