Tax-aware long-short (TA LS) investing is an active strategy, not a passive one like direct indexing. Its goal is to generate alpha before taxes, with tax management as a secondary consideration.
This distinction is crucial because TA LS strategies intentionally deviate from benchmarks to pursue alpha. This tracking error is a feature, not a bug, and tighter constraints can limit both alpha generation and tax deferral opportunities. Furthermore, managing TA LS portfolios involves balancing alpha, risk, costs, and taxes, rather than simply maximizing losses.
Investors should not conflate TA LS with direct indexing. They are distinct strategies with different objectives and risk profiles.
