Higher interest rates have fundamentally improved fixed income's competitive position. Bonds now offer meaningful income and diversification, restoring their role as a core portfolio building block. Investors previously chasing yield in riskier assets can now find better risk-adjusted returns in bonds.
This shift is driven by yields not seen in two decades. The 10-year Treasury yield, for instance, has spent less than 10% of this century above 5%. This higher rate environment, likely to persist, offers an "income cushion" that offsets price volatility. Active strategies can capitalize on opportunities beyond broad indexes, finding yields over 7% in areas like subordinated bank debt and hybrid securities.
Looking ahead, investors should rebalance portfolios that have drifted toward excess equity risk. With equities outperforming, a typical 60/40 portfolio is now closer to 74/26. The current environment allows for realignment, restoring the traditional 60/40 allocation's viability. We need to monitor the Federal Reserve's rate path and inflation data for further insights.
